Should I be able to embed links in comments?
In the Appearance and Options section of the Configuration page it seems to suggest that I can turn this on. However embedded html (at least the <a href> tag, gets stripped.

The embed option is something completely different, which is documented on www.s9y.org. 
What you want to do is to use BBCode markup, or Wiki Markup or any other markup plugin that transforms URLs (Textile, Markdown, ...). You can then enable that markup also for comments, and then people can use those tags. Like \http://www.google.de.
HTML code within comments is never allowed, as this imposes a huge security and spamming risk.
